you take it off of your computer and Wagz' site hosts the image. Then, for example, I'd "download" it from streetneeds onto my computer. You put it there to share, I take it. Get it? Once you have uploaded it for the world to see, you can use image source to tag the web address, as is in the FAQ, so we can see the picture. Right click on my sig, for example, to see the link to streetneeds where my sig picture is hosted, along with this one that I'll show for Kenny (14psi) and Georgie :) (even though George said she's not "his" type... you sissy...) 
There are SO many images on streetneeds now, maybe Wagz needs to get them sorted out somehow? ;)
